Project – The Impact of Effective Cash Management on the Profitability of Small and Medium Enterprises in Lagos State
CHAPTER ONE
Introduction
1.1 Background of the Study
Small and Medium Enterprises (SMEs) are widely acknowledged as the backbone of the Nigerian economy, contributing significantly to employment generation, industrial development, and poverty alleviation (Olawale & Garwe, 2010). In Lagos State, which serves as Nigeria’s commercial hub, SMEs play a pivotal role in driving economic growth and providing a source of livelihood for millions of residents (CBN, 2021). Despite their importance, SMEs often face operational and financial challenges that threaten their sustainability and profitability. One of the most critical challenges is cash management, which involves the planning, monitoring, and control of cash inflows and outflows to ensure liquidity, minimize costs, and maximize profitability (Atrill, 2018).
Effective cash management is crucial for SMEs because cash shortages can lead to missed opportunities, inability to pay obligations, and ultimately business failure (Gitman, 2014). Many SMEs in Lagos State operate with limited financial resources and face high operating costs, making proper cash flow management essential to maintaining profitability and growth. Cash management encompasses activities such as cash budgeting, monitoring accounts receivable and payable, optimizing working capital, and ensuring sufficient liquidity for operational needs (Brigham & Ehrhardt, 2016).
SMEs in Lagos State face a highly competitive and dynamic business environment. The rapid growth of urban centers, coupled with high operating costs and economic uncertainties, places significant pressure on SMEs to manage their financial resources efficiently (Olusanya, 2019). Effective cash management has been recognized as a critical factor influencing the profitability and survival of SMEs. Firms with poor cash management practices often experience liquidity crises, delayed payment of obligations, and missed investment opportunities, which negatively impact profitability (Lazaridis & Tryfonidis, 2006).
In Lagos State, the operational environment of SMEs is further complicated by factors such as inconsistent power supply, fluctuating demand, inflationary pressures, and high taxation (Adeoye & Elegunde, 2012). These challenges require SME owners to adopt robust cash management strategies to ensure sufficient working capital, maintain liquidity, and improve profitability. Moreover, the lack of formal financial management knowledge among many SME owners exacerbates cash flow problems, leading to low profit margins or business closures (Eze & Okpala, 2018).
Studies in other emerging economies have shown that effective cash management directly influences profitability by ensuring that firms can meet short-term obligations, take advantage of growth opportunities, and reduce financing costs (Deloof, 2003; Uyar, 2009). Therefore, there is a pressing need to investigate how SMEs in Lagos State manage cash and how these practices affect their profitability, particularly given the sector’s contribution to national economic development.
1.2 Statement of the Problem
Despite the recognized importance of cash management, many SMEs in Lagos State continue to struggle with poor financial planning and ineffective cash handling practices. These challenges often manifest as cash shortages, delayed payment of suppliers, inability to reinvest in the business, and ultimately low profitability or business failure (Owolabi & Makinde, 2012).
Several factors contribute to these problems, including lack of financial literacy among SME owners, poor record-keeping, absence of formal cash budgeting, and inadequate monitoring of cash flows (Eze & Okpala, 2018). Moreover, SMEs often rely heavily on informal sources of financing, which may not be sufficient or timely to support day-to-day operations. Consequently, the relationship between cash management practices and profitability remains unclear in the context of Lagos State, warranting empirical investigation.
This study seeks to fill this knowledge gap by examining the impact of effective cash management on the profitability of SMEs in Lagos State, with a view to providing recommendations that can enhance financial performance and sustainability.
