Project – Effect of Continuous Auditing on the Detection of Financial Irregularities in Public Institutions

Project – Effect of Continuous Auditing on the Detection of Financial Irregularities in Public Institutions

CHAPTER ONE

INTRODUCTION

1.1 Background to the Study

Financial accountability is an essential component of effective public-sector administration because public institutions manage resources entrusted to them for the achievement of educational, developmental, administrative and social objectives. Public institutions are therefore expected to ensure that financial transactions are properly authorized, accurately recorded, adequately supported and subjected to appropriate internal controls. Auditing provides an important mechanism for determining whether financial activities comply with applicable laws, regulations, accounting standards and organizational policies. In Nigeria, concerns about financial irregularities and weaknesses in public financial management have continued to emphasize the importance of effective audit systems capable of identifying control weaknesses and questionable transactions (Office of the Auditor-General for the Federation [OAuGF], 2024; Lanrewaju, Osho, & Egbekun, 2024).

Continuous auditing represents an important development from traditional periodic auditing because it involves the use of technology and systematic procedures to examine transactions and controls on a frequent or ongoing basis. Instead of relying mainly on periodic examination after financial transactions have been completed, continuous auditing allows auditors to monitor financial information, identify exceptions and investigate unusual transactions closer to the time they occur. Yoon, Liu, Chiu and Vasarhelyi (2021) demonstrated that continuous data-level auditing can be used to classify unusual transactions, identify control violations and detect anomalies that depart from normal organizational patterns. The development of continuous auditing has therefore become closely associated with the increasing use of information technology, data analytics and automated audit procedures in modern auditing (Yoon et al., 2021; Manita, Elommal, Baudier, & Hikkerova, 2020).

The relevance of continuous auditing is particularly significant in public institutions where large volumes of financial transactions may make traditional audit procedures insufficient for timely identification of irregularities. Public institutions may process expenditure, payroll, procurement, revenue, grants, contracts, imprests and other financial transactions through computerized accounting and administrative systems. Continuous auditing can facilitate automated audit procedures, exception reporting and the examination of transactions that exhibit unusual characteristics or violate predetermined controls. Stewart and Subramaniam (2022) observed that continuous auditing in public-sector organizations can support ongoing monitoring of internal controls and risks, although successful implementation depends on appropriate technological, organizational and human-resource capabilities.

The ability of continuous auditing to detect financial irregularities is also associated with the increasing application of data analytics in auditing. Modern audit systems can examine large volumes of transactions and identify patterns that may be difficult to discover through manual inspection. Automated procedures may, for example, identify duplicate payments, transactions exceeding approved limits, unusual journal entries, inconsistencies between accounting records and supporting documents, or transactions occurring outside established patterns. Yoon et al. (2021) found that a continuous auditing system incorporating transaction classification, control-violation detection and statistical anomaly detection can support the identification of unusual activities. This is important because some financial irregularities may not be immediately visible when individual transactions are considered separately but may become apparent when large volumes of transactions are analyzed collectively.

The Nigerian public sector provides an important context for examining the relationship between auditing and financial irregularities. Reports of the Office of the Auditor-General for the Federation have continued to identify weaknesses associated with financial reporting, internal controls, compliance and public financial management. The OAuGF (2024) reported on issues relating to the preparation, submission and auditing of government financial statements and the performance of Nigeria’s public-sector audit system. These observations demonstrate that the effectiveness of an audit function depends not only on its existence but also on the timeliness, quality, independence and effectiveness of the procedures employed.

Evidence from Nigerian public-sector auditing literature also demonstrates the relevance of audit mechanisms to financial-irregularity detection. Olaniyan, Ekundayo, Oluwadare and Bamisaye (2021) examined forensic accounting as an instrument for fraud detection and prevention in Nigerian Ministries, Departments and Agencies. Similarly, West (2021) examined auditing as a tool for fraud detection and prevention in the Kaduna State Water Board. Lanrewaju et al. (2024) also examined the role of Supreme Audit Institutions in mitigating financial fraud in Nigeria. These studies indicate that auditing remains an important component of financial accountability, although the emergence of digital technologies creates opportunities for expanding traditional audit procedures.

At the institutional level, universities represent an important category of public institutions because they manage substantial financial resources across academic, administrative and infrastructural activities. Public universities receive and administer resources from government allocations, internally generated revenue, student-related payments, research activities, grants, donations, procurement activities and other sources. These resources are subsequently applied to staff costs, infrastructure, teaching and research, procurement, maintenance, student services and administration. Effective financial controls and audit mechanisms are therefore necessary to ensure that university resources are properly utilized. Lagos State University (LASU), established in 1983, is a major public university in Lagos State with formal administrative structures including audit and bursary functions, making it a relevant setting for examining continuous auditing and financial-irregularity detection.

The existence of an internal audit function provides a formal mechanism through which financial activities can be reviewed and monitored within an institution. LASU’s administrative structure includes a Directorate of Internal Audit, while its financial administration involves the Bursary and other relevant units. The university’s internal audit structure forms part of its broader governance and accountability framework. However, the existence of an internal audit department does not necessarily establish the extent to which continuous auditing techniques are employed or the extent to which such techniques contribute to the timely detection of financial irregularities. This creates the need for empirical examination of continuous auditing practices within the university environment.

The issue therefore extends beyond the existence of an audit function to the question of whether auditing is sufficiently continuous, technology-driven and responsive to identify irregularities promptly. Traditional periodic auditing may identify errors and irregularities after transactions have already been completed and resources committed. Continuous auditing, on the other hand, is designed to facilitate more frequent monitoring and earlier identification of exceptions. Stewart and Subramaniam (2022) noted that implementation of continuous auditing in public-sector organizations requires appropriate systems, organizational readiness and suitable procedures, while Yoon et al. (2021) demonstrated the potential of continuous transaction-level auditing for identifying unusual activities.

Financial irregularities in public institutions can occur in different forms, including unauthorized expenditure, duplicate payments, inaccurate recording of transactions, procurement violations, payroll anomalies, unsupported expenditure, revenue leakages, manipulation of accounting records and non-compliance with established financial procedures. Detecting such irregularities requires audit procedures capable of examining both individual transactions and broader patterns of financial behaviour. Research on forensic auditing and public-sector financial control in Nigeria indicates that specialized audit techniques and appropriate professional knowledge can strengthen the detection and prevention of fraudulent activities (Olaniyan et al., 2021; Ebogbue, 2024).

Another important consideration is that continuous auditing should not be regarded simply as replacing human auditors with technology. Rather, it involves the integration of automated monitoring, data analysis, internal controls and professional audit judgment. Automated systems may identify transactions that meet predetermined risk criteria, but auditors are still required to investigate exceptions, determine whether an identified transaction represents an actual irregularity and recommend appropriate corrective measures. Manita et al. (2020) observed that digital transformation is changing the nature of auditing and requires auditors and organizations to adapt their processes and capabilities. Stewart and Subramaniam (2022) similarly emphasized that technological and organizational factors are important to successful implementation of continuous auditing.

The importance of timely audit procedures is further demonstrated by developments in Nigerian public financial management. The OAuGF (2024) identified challenges associated with financial reporting and public-sector accountability, emphasizing the role of audit processes in examining government financial activities. Audit findings and assessments can reveal weaknesses in financial controls and compliance, but the effectiveness of such processes can be influenced by the timing of audit procedures. Continuous auditing offers a possible mechanism for moving some audit activities closer to the point at which transactions occur, thereby providing opportunities for earlier investigation and corrective action (OAuGF, 2024; Stewart & Subramaniam, 2022).

Within the university environment, continuous auditing may be applied to expenditure monitoring, procurement transactions, payroll, revenue collection, bank reconciliations, imprest retirement, budget compliance and other financial activities. Its effectiveness may depend on factors such as the quality of accounting information systems, availability of appropriate audit technology, competence of internal auditors, management support, auditor independence and the institution’s capacity to respond to identified exceptions. Stewart and Subramaniam (2022) identified organizational and technological readiness as important considerations in implementing continuous auditing, while Yoon et al. (2021) emphasized the potential of automated transaction-level analysis in improving audit processes.

The specific focus on Lagos State University is important because the university operates within a complex public-university environment in which financial accountability must be maintained across numerous academic and administrative activities. The university’s formal audit and financial-management structures provide an institutional basis for examining how continuous auditing may contribute to financial accountability. However, the existence of such structures does not, by itself, provide sufficient evidence regarding the extent to which continuous auditing is implemented or its effectiveness in detecting financial irregularities. Empirical investigation is therefore required to establish the nature of the relationship between continuous auditing and financial-irregularity detection at LASU.

The study is consequently focused on examining the effect of continuous auditing on the detection of financial irregularities in public institutions, using Lagos State University as a case study. The study will examine the extent to which continuous auditing practices are implemented, determine their effect on financial-irregularity detection, identify challenges affecting implementation and examine the relationship between continuous auditing and the effectiveness of detecting financial irregularities. The findings are expected to contribute to discussions on technology-enabled auditing, internal control and financial accountability within Nigerian public institutions.

1.2 Statement of the Problem

Public institutions in Nigeria are expected to manage financial resources transparently and in accordance with established laws, regulations, accounting standards and internal procedures. Despite the existence of financial regulations and audit structures, concerns regarding financial irregularities, weak internal controls and non-compliance continue to arise within the public sector. The Office of the Auditor-General for the Federation has continued to report issues relating to public financial reporting, internal controls and accountability. These concerns create a continuing need for audit mechanisms capable of identifying financial irregularities efficiently and providing timely information for corrective action (OAuGF, 2024).

A major problem is that conventional periodic auditing may not always facilitate the timely detection of irregular transactions. Where transactions are examined mainly after a particular accounting period, errors, unauthorized expenditure, control violations and suspicious activities may remain undetected for extended periods. By the time an irregularity is identified, the resources involved may already have been spent or transferred, thereby making recovery or corrective action more difficult. Continuous auditing provides an alternative approach through more frequent monitoring and analysis of financial transactions, although its implementation can be affected by technological, organizational and professional challenges (Stewart & Subramaniam, 2022).

At Lagos State University, the existence of formal internal audit and financial-management structures provides a framework for monitoring financial activities. However, there is limited institution-specific empirical evidence regarding the extent to which continuous auditing practices are implemented at LASU and whether such practices significantly contribute to the detection of financial irregularities. The presence of an internal audit function does not automatically indicate that transactions are being monitored continuously or that technology-enabled audit procedures are being fully utilized. This creates a need to investigate the actual application and effectiveness of continuous auditing within the university environment.

There is also a gap in empirical literature concerning the specific relationship between continuous auditing and financial-irregularity detection in Nigerian public universities. Existing Nigerian studies have examined forensic accounting, conventional auditing, fraud detection and public-sector accountability, while international studies have examined continuous auditing and technology-enabled audit systems. However, there is a need for further empirical evidence showing how continuous auditing operates within the specific financial and administrative environment of a Nigerian public university such as LASU (Olaniyan et al., 2021; Yoon et al., 2021).

The problem addressed by this study is therefore the need to establish whether continuous auditing contributes significantly to the detection of financial irregularities at Lagos State University. Specifically, the study seeks to determine the extent of continuous-auditing implementation, assess its effect on financial-irregularity detection, identify the challenges affecting its implementation and examine the relationship between continuous auditing and effective detection of financial irregularities.

The findings may assist management in identifying areas where existing audit procedures and internal controls require strengthening.

The study will also be significant to the Directorate of Internal Audit of LASU. The findings may provide information about the usefulness of continuous transaction monitoring, automated audit procedures, exception reporting and data analytics in supporting internal-audit activities. This may assist the audit function in improving the monitoring of financial transactions.

The study will benefit the Bursary and other financial-management units of LASU by providing evidence concerning the importance of effective audit monitoring in identifying accounting errors, unauthorized transactions, control violations and other financial irregularities. The findings may also encourage closer collaboration between accounting, information-technology and internal-audit personnel.

The study will be useful to government and regulatory authorities concerned with public financial management and university administration. The findings may provide empirical evidence that can contribute to discussions about strengthening financial controls, audit effectiveness and accountability within public universities and other government-funded institutions.

The study will also contribute to academic literature on continuous auditing, public-sector auditing and financial-irregularity detection in Nigeria. While previous studies have examined forensic accounting, conventional auditing and fraud detection, continuous auditing remains an important area requiring further empirical investigation within Nigerian public institutions.

Finally, the study will be useful to students and future researchers in accounting, auditing, finance, public administration and related disciplines. It may provide a reference point for further studies on continuous auditing, audit technology, internal control, financial irregularities and public-sector accountability.
