Project – Effect of Value Added Tax (VAT) Compliance on Corporate Financial Performance in Nigeria
CHAPTER ONE
INTRODUCTION
1.1 Background of the Study
Value Added Tax (VAT) is a critical source of revenue for governments worldwide and plays a significant role in shaping fiscal policy and economic growth. In Nigeria, VAT was introduced in 1994 under the Value Added Tax Act, as amended, to replace the Sales Tax system and to broaden the tax base (Adeniyi, 2018). VAT is a consumption-based tax levied on goods and services at each stage of production and distribution, with the ultimate burden falling on the end consumer. The administration and compliance of VAT are vital for ensuring that government revenues are collected efficiently while enabling businesses to operate within a transparent and predictable tax framework.
Corporate financial performance, which includes profitability, liquidity, and overall financial health, is crucial for the sustainability and growth of businesses (Olanipekun & Omole, 2020). VAT compliance requires firms to accurately account for VAT on sales and purchases, timely remittance of VAT to the Federal Inland Revenue Service (FIRS), and proper record-keeping to avoid penalties. While compliance with VAT regulations can enhance a company’s credibility and avoid legal sanctions, it may also affect cash flow and operational efficiency, thereby influencing financial performance (Ezeani & Okoye, 2019).
Previous studies indicate mixed results on the relationship between VAT compliance and corporate performance. Some scholars argue that strict compliance enhances financial discipline and operational transparency, which positively affects profitability and investor confidence (Ogbonna & Appah, 2019). Conversely, others highlight that the administrative and financial burden associated with VAT compliance, such as the cost of accounting systems and penalties for errors, may reduce available funds for reinvestment and expansion, negatively impacting corporate performance (Izedonmi & Eriemo, 2017). These conflicting findings underscore the need for empirical research to determine the net effect of VAT compliance on corporate financial performance in Nigeria.
1.2 Statement of the Problem
Despite VAT being a significant source of revenue for the Nigerian government, many companies struggle with compliance due to inadequate knowledge of tax regulations, insufficient accounting infrastructure, and complex administrative procedures (Adeniyi, 2018). Non-compliance, intentional or otherwise, may result in penalties, interest, and reputational damage, which can adversely affect corporate financial performance.
On the other hand, strict adherence to VAT regulations often requires companies to invest in robust accounting systems, staff training, and internal controls, which can increase operational costs (Ezeani & Okoye, 2019). Consequently, there is an ongoing debate on whether VAT compliance strengthens or constrains corporate financial performance in Nigeria. While some firms report improved financial discipline and investor confidence due to compliance, others experience cash flow constraints and reduced profitability. This gap highlights the need to empirically investigate the effect of VAT compliance on the financial performance of corporations in Nigeria.
1.3 Research Objectives
The main objective of this study is to examine the effect of VAT compliance on corporate financial performance in Nigeria. Specifically, the study aims to:
-
Assess the relationship between VAT compliance and corporate profitability.
-
Determine the effect of VAT compliance on firms’ liquidity and working capital management.
-
Examine the influence of VAT compliance on overall corporate financial performance indicators.
1.4 Research Questions
The study seeks to answer the following questions:
-
How does VAT compliance affect the profitability of corporations in Nigeria?
-
What is the effect of VAT compliance on liquidity and working capital management of firms?
-
To what extent does VAT compliance influence overall corporate financial performance?
1.5 Hypothesis
H₀: VAT compliance has no significant effect on corporate financial performance in Nigeria.
H₁: VAT compliance has a significant effect on corporate financial performance in Nigeria.
1.6 Significance of the Study
The study is important for multiple stakeholders. For policymakers, it provides insights into the implications of VAT regulations on corporate performance, which can inform future tax reforms. Corporate managers and accountants will benefit from understanding how VAT compliance affects profitability, liquidity, and overall financial health, enabling them to make informed decisions on tax management. Additionally, the study contributes to the academic literature on taxation and corporate finance in Nigeria, filling gaps regarding empirical evidence on VAT compliance and its impact on business performance.
1.7 Scope of the Study
The study focuses on registered corporations operating in Nigeria, particularly those in the manufacturing and services sectors, as these sectors significantly contribute to VAT collection. The research covers the period from 2015 to 2024 to capture contemporary VAT compliance practices and their effects on financial performance.
