Project – Exchange Rate Volatility and the Performance of Manufacturing Firms in Nigeria: A Study of Dangote Cement Plc

CHAPTER ONE

INTRODUCTION

1.1 Background of the Study

The manufacturing sector remains one of the most important drivers of economic growth, industrial development, employment generation, technological advancement, and structural transformation in both developed and developing economies. Manufacturing activities contribute significantly to national income by transforming raw materials into finished goods, creating employment opportunities, promoting exports, stimulating technological innovation, and strengthening economic diversification. In developing countries such as Nigeria, the manufacturing sector is considered a critical pathway for reducing dependence on primary commodities, particularly crude oil, and achieving sustainable economic development (World Bank, 2020). However, the performance and competitiveness of manufacturing firms are influenced by several macroeconomic factors, among which exchange rate stability occupies a central position.

The exchange rate represents the value of one country’s currency relative to another currency and plays a significant role in determining international trade relationships, production costs, investment decisions, and economic competitiveness. Exchange rate volatility refers to frequent and unpredictable fluctuations in the value of a currency over time. Such fluctuations create uncertainty for businesses because firms cannot accurately predict future costs of imported inputs, foreign currency obligations, export earnings, or investment returns (Mordi, 2006). For manufacturing firms that depend heavily on imported raw materials, machinery, spare parts, and technological equipment, exchange rate instability can substantially influence production processes and overall financial performance.

In an increasingly globalised economy, manufacturing firms operate within interconnected international markets where exchange rate movements directly affect business operations. A depreciation of the domestic currency may increase the cost of imported inputs and production equipment, leading to higher production expenses and reduced profit margins. Conversely, currency depreciation may improve export competitiveness by making domestically produced goods cheaper in international markets. Therefore, the effect of exchange rate volatility on manufacturing performance is complex and depends on the structure of the industry, the degree of import dependence, export orientation, pricing strategies, and firms’ ability to manage foreign exchange risks (Adeniran, Yusuf, & Adeyemi, 2014).

Exchange rate volatility has become a major concern in Nigeria due to the country’s historical dependence on crude oil exports and the resulting vulnerability of foreign exchange earnings to fluctuations in global oil prices. Since oil exports constitute a significant proportion of Nigeria’s foreign exchange revenue, changes in international oil prices often influence foreign exchange availability and exchange rate movements (Central Bank of Nigeria [CBN], 2022). Periods of declining oil prices, reduced foreign exchange reserves, and increased demand for imported goods have contributed to pressure on the Nigerian naira, resulting in repeated episodes of currency depreciation and instability.

The Nigerian manufacturing sector has experienced significant challenges arising from exchange rate fluctuations. Many manufacturing companies rely on imported machinery, technology, raw materials, and intermediate goods because domestic production capacity remains insufficient for meeting industrial requirements. Consequently, fluctuations in the exchange rate increase the cost of imported inputs, raise production expenses, reduce competitiveness, and negatively affect profitability (Oniore, Olofin, & Ayantoye, 2016). Manufacturing firms are therefore exposed to foreign exchange risks, particularly when exchange rate movements occur rapidly and unpredictably.

The relationship between exchange rate volatility and manufacturing performance has attracted considerable attention among economists and researchers. Theoretically, exchange rate volatility affects firms through several channels, including production costs, investment decisions, trade competitiveness, inflationary pressures, and financial planning. According to the purchasing power parity theory, exchange rate movements are influenced by differences in inflation rates between countries, while the balance of payments approach emphasizes the role of trade flows and foreign exchange availability in determining currency values (Krugman, Obstfeld, & Melitz, 2018). These theoretical explanations demonstrate the importance of exchange rate behaviour in shaping economic activities and business outcomes.

The manufacturing sector in Nigeria has historically faced structural challenges including inadequate infrastructure, unstable electricity supply, high production costs, limited access to finance, policy uncertainty, and dependence on imported inputs. Exchange rate volatility has intensified these challenges by increasing uncertainty in production planning and financial management. Manufacturers often struggle to estimate future costs because imported materials and equipment become more expensive whenever the naira depreciates. This uncertainty may discourage investment, reduce production capacity, and affect long-term business sustainability (Akinlo & Adejumo, 2014).

The cement industry represents one of the most strategic components of Nigeria’s manufacturing sector due to its contribution to infrastructure development, construction activities, employment creation, and economic growth. Cement production supports housing development, road construction, industrial expansion, and national infrastructure projects. Among the major players in this industry, Dangote Cement Plc occupies a dominant position as one of Africa’s largest cement producers. The company has significant manufacturing operations in Nigeria and other African countries, making it an important case for examining how macroeconomic factors such as exchange rate volatility influence manufacturing performance.

Dangote Cement Plc operates within an environment where exchange rate fluctuations directly affect several aspects of business operations. Although the company sources a significant proportion of raw materials locally, it remains exposed to foreign exchange risks through imported machinery, spare parts, technology acquisition, debt obligations, and other foreign currency-related transactions. Changes in the exchange rate can therefore influence operating expenses, capital expenditure, profitability, and financial performance.

The Nigerian cement industry has undergone significant transformation over the past two decades, moving from a highly import-dependent sector to one with increased domestic production capacity. Companies such as Dangote Cement Plc have invested heavily in local manufacturing facilities to reduce dependence on imported cement products. However, despite increased local production, exchange rate instability continues to affect the cost of imported equipment, maintenance components, energy-related inputs, and international financial obligations (Dangote Cement Plc Annual Report, 2023).

The depreciation of the Nigerian naira has been a persistent concern for businesses operating within the manufacturing sector. Between 2015 and 2024, Nigeria experienced significant exchange rate pressures due to declining foreign exchange earnings, inflationary pressures, external debt obligations, and changes in foreign exchange policy. The movement from a relatively stable exchange rate regime to multiple exchange-rate windows and subsequent reforms created additional uncertainty for businesses engaged in international transactions (International Monetary Fund [IMF], 2023).

For manufacturing firms such as Dangote Cement Plc, exchange rate volatility may influence performance indicators including profitability, production costs, revenue growth, asset acquisition, and operational efficiency. When the naira depreciates, imported machinery and spare parts become more expensive, potentially increasing maintenance costs and reducing operational efficiency. Similarly, foreign currency-denominated liabilities may increase in naira terms, affecting financial performance. However, companies with strong export activities may benefit from currency depreciation through increased foreign exchange earnings.

Empirical studies have produced mixed findings regarding the effect of exchange rate volatility on manufacturing performance. Some studies have established that exchange rate instability negatively affects manufacturing output by increasing production costs and discouraging investment. For instance, Akinlo and Adejumo (2014) found that exchange rate fluctuations significantly influence manufacturing sector performance in Nigeria, particularly through their impact on imported production inputs. Similarly, Oniore et al. (2016) reported that exchange rate volatility negatively affects manufacturing output due to increased uncertainty and higher operational costs.

Conversely, some researchers argue that currency depreciation may provide benefits for export-oriented manufacturing firms by improving international competitiveness. According to Bahmani-Oskooee and Hegerty (2007), exchange rate volatility can have different effects depending on the structure of firms and their participation in international trade. Firms with strong export capabilities may benefit from currency depreciation, while import-dependent firms may experience increased costs and reduced profitability.

Recent studies have continued to investigate the relationship between exchange rate movements and industrial performance in Nigeria. Orekoya and Afolabi (2022) found that exchange rate instability significantly affects manufacturing sector performance, emphasizing the importance of exchange rate management in promoting industrial growth. Similarly, Onwuka (2021) observed that exchange rate fluctuations influence manufacturing productivity through their effects on input costs, investment decisions, and business uncertainty.

The issue of exchange rate volatility is particularly important for large manufacturing corporations because their operations involve significant capital investments, complex supply chains, and international transactions. Unlike small firms, large manufacturing companies may have greater capacity to manage exchange rate risks through financial strategies such as hedging, diversification, and export expansion. Nevertheless, prolonged exchange rate instability can still create significant operational and financial pressures.

From a management perspective, understanding the relationship between exchange rate volatility and firm performance is essential for strategic decision-making. Manufacturing companies must develop effective foreign exchange risk-management strategies to minimise the negative effects of currency fluctuations. These strategies may include increasing local sourcing of inputs, expanding export markets, maintaining foreign currency reserves, negotiating favourable supplier contracts, and adopting financial instruments for exchange rate protection.

The Nigerian government has implemented several monetary and exchange rate policies aimed at improving foreign exchange management and promoting industrial development. The Central Bank of Nigeria has introduced various interventions, including foreign exchange reforms, export incentives, and manufacturing support programmes. However, persistent exchange rate instability remains a challenge for businesses, indicating the need for continuous research into its implications for industrial performance (CBN, 2022).

Although previous studies have examined exchange rate volatility and manufacturing sector performance broadly, limited research has focused specifically on large manufacturing firms such as Dangote Cement Plc. Existing studies often analyse manufacturing output at the aggregate sectoral level without examining how exchange rate movements affect the operational and financial realities of individual manufacturing corporations. This creates a contextual gap that requires further investigation.

Therefore, this study seeks to examine the effect of exchange rate volatility on the performance of manufacturing firms in Nigeria, using Dangote Cement Plc as a case study. The study intends to assess how exchange rate fluctuations influence production costs, profitability, operational efficiency, and overall corporate performance. The findings are expected to provide useful insights for manufacturing managers, policymakers, investors, and researchers interested in exchange rate management and industrial development in Nigeria.

1.2 Statement of the Problem

The manufacturing sector plays a significant role in Nigeria’s economic development by contributing to employment generation, industrialisation, technological advancement, export development, and economic diversification. However, despite its strategic importance, the sector continues to face several macroeconomic challenges that limit its growth and competitiveness. Among these challenges, exchange rate volatility remains one of the most critical factors affecting manufacturing firms because of its influence on production costs, input prices, investment decisions, profitability, and operational sustainability (Akinlo & Adejumo, 2014).

Exchange rate volatility has become a persistent feature of the Nigerian economy due to fluctuations in foreign exchange earnings, dependence on crude oil exports, inflationary pressures, external economic shocks, and changes in exchange rate policies. The instability of the Nigerian naira has created uncertainty for businesses that engage in international transactions, particularly manufacturing firms that depend on imported machinery, spare parts, technology, and raw materials. As exchange rate movements become unpredictable, manufacturers experience difficulties in forecasting production costs, pricing products, preparing budgets, and making long-term investment decisions (Mordi, 2006).

The Nigerian manufacturing sector has historically been affected by high dependence on imported inputs. Although successive governments have implemented industrial policies aimed at promoting local production and reducing import dependence, many manufacturing companies still rely on imported equipment, technical components, and specialised materials. Consequently, depreciation of the naira increases the cost of imported inputs, raises production expenses, reduces profit margins, and may negatively affect firms’ competitiveness in domestic and international markets (Oniore, Olofin, & Ayantoye, 2016).

The cement manufacturing industry provides a significant example of how exchange rate volatility may influence corporate performance. Cement production requires substantial investment in machinery, maintenance equipment, energy inputs, technology, and specialised components. Although Nigerian cement manufacturers have increased local production capacity and reduced dependence on imported finished cement, firms such as Dangote Cement Plc remain exposed to foreign exchange risks through imported equipment, foreign currency obligations, international operations, and capital expenditure requirements (Dangote Cement Plc, 2023).

Dangote Cement Plc is one of Nigeria’s largest manufacturing companies and a major contributor to the country’s industrial development. The company operates large-scale cement plants and has expanded across several African countries. However, its operations are conducted within an economic environment characterised by exchange rate instability, inflation, foreign exchange shortages, and monetary policy uncertainties. These factors may influence the company’s operational efficiency, production costs, profitability, and overall financial performance.

One of the major problems associated with exchange rate volatility is the unpredictable increase in production costs. When the naira depreciates against major international currencies such as the United States dollar, the cost of acquiring imported machinery, spare parts, and other production-related inputs increases. Manufacturing firms may be forced to adjust product prices upward to maintain profitability, which can reduce consumer demand and affect market competitiveness. For companies operating in industries with intense competition, increased production costs may negatively influence market share and financial sustainability.

Another problem is the difficulty of effective financial planning and investment decision-making. Exchange rate uncertainty creates challenges for manufacturing firms in estimating future expenses, evaluating investment projects, and determining expected returns. Large manufacturing investments usually require long-term planning, but frequent currency fluctuations increase uncertainty and may discourage expansion projects or technological investments (Bahmani-Oskooee & Hegerty, 2007).

Furthermore, exchange rate volatility affects firms’ profitability and financial stability through foreign currency obligations. Manufacturing companies with foreign currency-denominated loans, contracts, or supplier agreements may experience increased financial burdens when the domestic currency depreciates. The naira value of foreign currency liabilities may rise significantly, resulting in increased finance costs and reduced profitability. This situation may affect shareholders’ returns and the overall financial performance of manufacturing organisations.

Despite the importance of exchange rate stability to manufacturing performance, there remains limited firm-level evidence on how exchange rate volatility specifically affects major Nigerian manufacturing companies. Many previous studies have examined the relationship between exchange rate fluctuations and manufacturing performance using aggregate sectoral data. While such studies provide useful insights, they may not adequately capture the operational realities of individual firms with unique production structures, supply chains, financial arrangements, and risk-management strategies.

Existing studies such as Akinlo and Adejumo (2014), Oniore et al. (2016), and Orekoya and Afolabi (2022) have established relationships between exchange rate movements and manufacturing sector outcomes. However, most of these studies focus broadly on manufacturing output, industrial production, or export performance rather than examining specific manufacturing corporations. Consequently, there is insufficient empirical understanding of how exchange rate volatility influences the performance indicators of leading firms such as Dangote Cement Plc.

Another significant problem is the limited understanding of how manufacturing firms respond strategically to exchange rate instability. Some companies may increase local sourcing of inputs, expand export activities, adopt cost-control strategies, or utilise financial risk-management mechanisms. However, the effectiveness of these strategies varies among firms, and there is inadequate evidence regarding how such measures influence corporate performance within Nigeria’s manufacturing environment.

Additionally, recent exchange rate reforms and foreign exchange market adjustments introduced by the Nigerian government and the Central Bank of Nigeria have created new uncertainties for businesses. The movement towards a more market-determined exchange rate system has resulted in significant currency adjustments, increasing concerns among manufacturers regarding cost management, pricing decisions, competitiveness, and financial sustainability (International Monetary Fund [IMF], 2023).

For Dangote Cement Plc, understanding the effect of exchange rate volatility is particularly important because of the company’s size, economic significance, and contribution to Nigeria’s industrial sector. Changes in exchange rates may influence the company’s operating expenses, revenue performance, profitability, asset acquisition, and future investment decisions. Without adequate understanding of these relationships, management decisions regarding production planning, financial strategies, and risk management may be less effective.

Therefore, there is a need for an empirical investigation into the relationship between exchange rate volatility and the performance of manufacturing firms in Nigeria, with specific focus on Dangote Cement Plc. This study seeks to address this gap by examining how exchange rate fluctuations affect key performance indicators such as production cost, profitability, operational efficiency, and overall corporate performance.

The findings of this study are expected to provide useful information to manufacturing managers, policymakers, investors, and economic planners on the implications of exchange rate instability for industrial performance. By identifying the relationship between exchange rate volatility and firm performance, the study may contribute to the development of strategies aimed at improving exchange rate management, reducing business uncertainty, and strengthening the competitiveness of Nigeria’s manufacturing sector.

1.7 Significance of the Study

The study on Exchange Rate Volatility and the Performance of Manufacturing Firms in Nigeria: A Study of Dangote Cement Plc is significant because it provides empirical insights into how fluctuations in exchange rates influence the operational and financial performance of one of Nigeria’s most important manufacturing companies. The findings of this study will be useful to different stakeholders, including manufacturing firms, policymakers, investors, financial institutions, researchers, and the Nigerian economy at large.

The study will be beneficial to Dangote Cement Plc’s management by providing evidence on the extent to which exchange rate volatility affects its business operations. Manufacturing firms require accurate information on macroeconomic risks to develop effective strategic responses. The findings may assist management in identifying the major areas affected by currency instability, including production costs, imported machinery expenses, foreign currency obligations, profitability, and investment decisions. The study may also support the development of effective exchange rate risk-management strategies such as increased local sourcing, currency hedging, export expansion, and improved financial planning.

The study will be valuable to other manufacturing firms in Nigeria, particularly companies that depend on imported raw materials, equipment, and technology. Many Nigerian manufacturers experience similar challenges associated with foreign exchange instability. The findings may provide useful lessons regarding how firms can manage exchange rate risks and maintain competitiveness during periods of economic uncertainty. By understanding the relationship between currency fluctuations and firm performance, manufacturing organisations can develop appropriate operational and financial strategies.

The study will also be significant to policymakers and government agencies, particularly the Central Bank of Nigeria (CBN), the Federal Ministry of Industry, Trade and Investment, and other institutions responsible for economic and industrial policy formulation. The findings may provide evidence on how exchange rate policies influence industrial performance. Such information can assist policymakers in designing exchange rate management frameworks that promote manufacturing growth, reduce uncertainty, encourage investment, and improve Nigeria’s industrial competitiveness.

Furthermore, the study will contribute to discussions on economic diversification and industrial development in Nigeria. Since the Nigerian economy has historically depended heavily on crude oil exports, strengthening the manufacturing sector remains essential for achieving sustainable economic growth. Understanding the factors affecting manufacturing performance, including exchange rate instability, is necessary for developing policies that support industrial expansion and reduce dependence on imported goods.

The study will also benefit investors and financial analysts by providing information on the macroeconomic risks associated with investments in manufacturing companies. Exchange rate movements can influence corporate earnings, profitability, financial obligations, and shareholder value. Investors may use the findings to better understand how currency instability affects manufacturing companies and make more informed investment decisions.

Financial institutions and lenders may also benefit from the study. Banks and other financial organisations that provide credit facilities to manufacturing companies require knowledge of economic risks affecting borrowers’ performance. The findings may assist financial institutions in assessing exchange rate-related risks when providing loans and financial support to manufacturing firms.

The study will contribute to academic knowledge and future research by expanding existing literature on exchange rate volatility and corporate performance in Nigeria. Although previous studies have examined exchange rate fluctuations and manufacturing sector performance, limited studies have focused specifically on large manufacturing firms such as Dangote Cement Plc. This study will therefore provide firm-specific evidence that may serve as a reference material for researchers, students, and scholars interested in international finance, macroeconomics, business management, and industrial development.

The study is also significant because it highlights the importance of effective risk management in manufacturing operations. Exchange rate volatility is an external economic factor that firms cannot completely control; however, organisations can develop strategies to reduce its negative effects. The findings may encourage manufacturing firms to adopt proactive approaches towards foreign exchange risk management rather than relying solely on government intervention.

Finally, the study will contribute to broader efforts aimed at improving the performance and sustainability of Nigeria’s manufacturing sector. By identifying how exchange rate volatility influences production costs, profitability, and operational efficiency, the research may provide practical recommendations for improving industrial resilience and strengthening the contribution of manufacturing firms to national economic development.
