Topic: Exchange Rate Volatility and the Performance of Small and Medium Enterprises in Nigeria: A Case Study of SMEs in Lagos State

1.1 Background to the Study

Small and Medium Enterprises (SMEs) constitute an important component of economic development in both developed and developing economies. They contribute significantly to employment generation, income distribution, poverty reduction, innovation, entrepreneurship development and the mobilisation of local resources. In developing countries such as Nigeria, SMEs serve as an important source of economic activities by providing goods and services, creating employment opportunities and supporting the growth of larger industries. Their contribution is particularly important in addressing unemployment and reducing the pressure on government to provide employment for the growing population. According to the National Bureau of Statistics (NBS) and Small and Medium Enterprises Development Agency of Nigeria (SMEDAN, 2021), micro, small and medium enterprises accounted for approximately 96.9% of businesses in Nigeria, contributed 46.32% to the country’s Gross Domestic Product (GDP) and provided 87.9% of total employment. These figures demonstrate the importance of small businesses to the Nigerian economy and explain why factors affecting their performance deserve considerable attention. However, despite their economic contributions, SMEs operate within an increasingly challenging business environment characterised by unstable macroeconomic conditions, inadequate infrastructure, limited access to finance, rising production costs and fluctuations in the value of the national currency. These challenges can affect their ability to maintain profitability, expand operations and remain competitive in the marketplace (SMEDAN & NBS, 2021; PwC, 2024).

Exchange rate is an important macroeconomic variable that influences the relationship between a country’s domestic economy and the international market. It refers to the price of one country’s currency in relation to another country’s currency and determines the amount of domestic currency required to obtain foreign currencies such as the United States dollar, British pound and euro. Exchange rate movements have important implications for businesses, particularly those that depend on imported raw materials, machinery, equipment, technology and finished products. Exchange rate volatility refers to the degree of variation or instability in the value of a country’s currency over a given period. When the exchange rate changes frequently and unpredictably, businesses may experience difficulties in preparing budgets, estimating production costs, determining selling prices and planning future investments. For SMEs, these difficulties may be more pronounced because they often operate with limited financial resources and have less capacity to absorb unexpected increases in operating expenses. Monday, Obokoh, Ojiako and Ehiobuche (2017), in their study of manufacturing SMEs in Nigeria, established that the performance and operating costs of small and medium-sized enterprises were highly sensitive to exchange rate fluctuations. Their findings suggest that currency depreciation and instability can create considerable operational difficulties for enterprises that depend on imported inputs. Consequently, exchange rate stability is an important consideration in determining the sustainability and competitiveness of SMEs in an economy that maintains significant international trade relationships (Monday et al., 2017; Eromosele, 2025).

In Nigeria, exchange rate volatility has remained a major concern for businesses because of the country’s dependence on imported goods, industrial equipment, raw materials and intermediate products. Many Nigerian enterprises obtain some of their production inputs from foreign markets, making their operations vulnerable to changes in the value of the naira against major international currencies. When the naira depreciates, businesses that depend on imported materials may require more domestic currency to purchase the same quantity of foreign goods. This situation increases the cost of production and may compel business owners to increase the prices of their products and services. Where customers are unable or unwilling to pay the increased prices, businesses may experience reduced sales, lower profit margins and declining market share. The World Bank (2023) observed that weaknesses in Nigeria’s foreign exchange management framework, limited foreign exchange supply and the existence of multiple exchange rate markets created uncertainty and affected the efficient allocation of productive resources. Such conditions have implications for enterprises that require foreign currency to finance their business activities. Similarly, Ola-Oluwa (2024) explained that exchange rate fluctuations expose import-dependent businesses in Nigeria to increased operating costs, pricing difficulties and profitability challenges. This suggests that the instability of the naira is not merely a macroeconomic issue but also a practical business challenge that can influence the survival and performance of SMEs across different sectors of the Nigerian economy (World Bank, 2023; Ola-Oluwa, 2024).

The relationship between exchange rate volatility and SME performance can be observed through several business activities, particularly production, procurement, sales, profitability and investment decisions. For manufacturing SMEs, fluctuations in foreign exchange rates can increase the cost of imported machinery, spare parts, chemicals, packaging materials and other essential production inputs. For trading enterprises, currency instability can increase the cost of importing finished products, thereby affecting their ability to maintain competitive prices. Service-oriented SMEs may also be affected through the increased cost of imported digital equipment, software subscriptions, communication devices and technological infrastructure. These additional expenses can place pressure on business owners, particularly where they cannot immediately adjust their selling prices to reflect the changes in exchange rates. Furthermore, frequent currency fluctuations may create uncertainty regarding future replacement costs and make it difficult for enterprises to maintain adequate inventories. Monday et al. (2017) found that Nigerian manufacturing SMEs were highly exposed to exchange rate depreciation and that the expected benefits of exchange rate liberalisation did not automatically translate into improved operational efficiency or export performance. In a related study, Obiekwe and Edokobi (2025) examined exchange rate volatility and the performance of micro and small enterprises in South-East Nigeria, demonstrating the importance of macroeconomic conditions in understanding enterprise performance. These studies indicate that the consequences of exchange rate volatility extend beyond the immediate cost of foreign purchases to affect the wider operational activities and growth prospects of small businesses (Monday et al., 2017; Obiekwe & Edokobi, 2025).

Furthermore, exchange rate volatility can influence the financial performance of SMEs through its effects on profitability, cash flow, capital formation and business expansion. Profitability is an important indicator of business performance because it determines the ability of an enterprise to generate sufficient returns from its operations. When exchange rate depreciation increases the cost of raw materials and imported goods, business owners may be forced to use a larger proportion of their revenue to finance procurement and other operational activities. This can reduce the amount of money available for reinvestment, employee remuneration, debt repayment and business expansion. In addition, SMEs that operate on limited working capital may experience difficulties maintaining regular business activities when the cost of restocking increases unexpectedly. Eromosele (2025), in his study of currency devaluation and SME performance in Nigeria, found that naira devaluation had a significant negative short-run effect on SMEs because of increased costs associated with imported inputs, although the long-run effects could differ depending on the nature of the enterprise and its market orientation. Similarly, Obiukwu and Adurogoboye (2025) reported that exchange rate fluctuations significantly affected SME performance through their influence on purchasing power and industrial output. These findings suggest that the effects of exchange rate volatility on financial performance may vary according to the level of import dependence, availability of local substitutes, financial capacity and ability of individual enterprises to adjust their business strategies (Eromosele, 2025; Obiukwu & Adurogoboye, 2025).

Lagos State provides an important geographical and economic setting for examining the relationship between exchange rate volatility and SME performance in Nigeria. Lagos is one of the country’s major commercial and industrial centres, with extensive business activities covering manufacturing, wholesale and retail trade, transportation, hospitality, information technology, professional services and other entrepreneurial ventures. The concentration of businesses, commercial markets, industrial establishments, financial institutions and international trade-related activities makes Lagos an important location for studying how macroeconomic changes affect small and medium-sized enterprises. SMEs operating in Lagos engage in different forms of economic activities and have varying degrees of exposure to foreign exchange movements. Some businesses depend heavily on imported products and raw materials, while others rely mainly on locally sourced materials and services. This difference creates varying levels of vulnerability to exchange rate fluctuations. For instance, an enterprise that imports electronic components, industrial machinery or finished consumer products may experience a more direct increase in procurement costs following naira depreciation than an enterprise that relies mainly on locally available materials. The PwC MSME Survey (2024) identifies macroeconomic pressures, constrained access to finance and changing market conditions as important issues affecting the operating environment of Nigerian MSMEs. Therefore, the diversity and commercial importance of Lagos State make it a suitable case study for understanding the different ways exchange rate volatility may influence the performance of SMEs (PwC, 2024; World Bank, 2023).

Despite the challenges associated with exchange rate instability, the relationship between currency movements and business performance is not necessarily negative in every situation. While depreciation can increase the cost of imported inputs, it may also create opportunities for export-oriented enterprises by making locally produced goods relatively cheaper to foreign buyers. SMEs that produce agricultural products, processed foods, textiles, leather products, crafts and other exportable goods may benefit from favourable exchange rate movements where they possess the capacity to access international markets and meet export requirements. However, the extent to which these opportunities translate into improved performance depends on factors such as production capacity, access to finance, availability of local raw materials, quality standards, logistics and international market connections. Eromosele (2025) identified this dual effect by finding that currency devaluation produced negative short-run consequences for SMEs but could generate positive long-run effects through improved export competitiveness. Similarly, Adeyokunnu, Ishola, Bamisaye and Shittu (2025) observed that exchange rate fluctuations affected the performance of export-oriented small-scale enterprises in Nigeria, highlighting the importance of managing currency instability to improve business outcomes. This implies that the consequences of exchange rate volatility may differ across enterprises depending on their business models, import dependence and participation in international trade. It is therefore important to examine the actual experiences of SMEs rather than assume that exchange rate depreciation produces identical effects across all categories of businesses (Eromosele, 2025; Adeyokunnu et al., 2025).

The persistent challenges associated with exchange rate instability have therefore created the need for a closer examination of how fluctuations in the value of the naira affect the performance of small and medium enterprises in Nigeria, particularly those operating in Lagos State. Although existing studies have examined exchange rate depreciation, currency devaluation and macroeconomic instability in relation to SME performance, there is still a need to understand how these issues translate into the practical experiences of different categories of SMEs within the Lagos business environment. In particular, attention needs to be given to how exchange rate volatility affects operating costs, profitability, sales performance and business growth. It is also necessary to examine the extent to which businesses’ dependence on imported inputs influences their exposure to exchange rate changes and the strategies they adopt to manage currency-related risks. Obiukwu and Adurogoboye (2025) and Eromosele (2025) provide evidence of the relationship between exchange rate fluctuations and SME performance in Nigeria, while Monday et al. (2017) demonstrate the sensitivity of manufacturing SMEs to currency depreciation. Nevertheless, the different commercial characteristics of SMEs operating in Lagos State make it necessary to investigate the issue within this specific geographical context. Against this background, this study examines Exchange Rate Volatility and the Performance of Small and Medium Enterprises in Nigeria: A Case Study of SMEs in Lagos State, with a view to establishing how fluctuations in the exchange rate influence the operational and financial performance of SMEs and identifying the implications for their sustainability and growth (Monday et al., 2017; Eromosele, 2025; Obiukwu & Adurogoboye, 2025).

1.2 Statement of the Problem

Small and Medium Enterprises play a significant role in Nigeria’s economic development through employment generation, income creation, entrepreneurial development and the provision of goods and services. Despite their importance, many SMEs continue to experience operational and financial difficulties arising from unstable macroeconomic conditions, particularly exchange rate volatility. The frequent changes in the value of the naira against major foreign currencies have created an uncertain business environment in which entrepreneurs find it difficult to estimate future production costs, determine appropriate selling prices and plan long-term investments. This situation is particularly challenging for SMEs that depend on imported raw materials, machinery, equipment and finished products. Although large companies may possess greater financial resources and stronger institutional capacity to manage currency-related risks, many SMEs have limited capital and fewer opportunities to protect themselves against sudden changes in exchange rates. Consequently, exchange rate instability may expose small businesses to increased operating expenses, reduced profit margins and difficulties in maintaining their normal business activities. Monday et al. (2017) established that manufacturing SMEs in Nigeria were highly sensitive to exchange rate fluctuations, indicating that currency instability represents a significant challenge to the operational performance of small businesses.

Another major problem is the effect of exchange rate volatility on the profitability and financial stability of SMEs. When the naira depreciates, enterprises that depend on imported goods and production inputs may experience substantial increases in procurement costs. Business owners are often confronted with the difficult decision of either increasing the prices of their products or absorbing the additional costs and accepting lower profit margins. Increasing prices may reduce customers’ purchasing power and discourage demand, while maintaining existing prices may weaken the financial position of the enterprise. This situation can also affect cash flow, inventory management, debt repayment and the ability of business owners to reinvest their earnings. Eromosele (2025) observed that naira devaluation produced negative short-run effects on SME performance because of the increased cost of imported inputs. Similarly, Obiukwu and Adurogoboye (2025) found that exchange rate fluctuations affected SME purchasing power and industrial output. Despite these findings, the extent to which these financial pressures influence the profitability and overall performance of different SMEs operating in Lagos State requires further examination.

Furthermore, exchange rate instability creates uncertainty in business planning, investment decisions and the ability of SMEs to achieve sustainable growth. Business owners require a relatively predictable economic environment to make decisions regarding expansion, procurement, production, recruitment and market development. However, when exchange rates fluctuate frequently, the cost of replacing imported equipment and materials becomes difficult to predict. This may discourage entrepreneurs from undertaking new investments, expanding their production capacity or entering new markets. SMEs may also experience difficulties obtaining foreign exchange when required, thereby delaying procurement and disrupting their supply chains. The World Bank (2023) identified foreign exchange market distortions and uncertainty in Nigeria’s exchange rate management as factors affecting the efficient allocation of productive resources and the wider business environment. Nevertheless, not all SMEs experience these challenges in the same manner, as the effects may depend on their level of import dependence, financial strength, business sector and capacity to adjust their operations. The absence of sufficient understanding of these differences makes it difficult to determine the actual extent to which exchange rate volatility influences business growth and operational sustainability among SMEs in Lagos State.

Although previous studies have investigated the relationship between exchange rate movements and SME performance in Nigeria, some have focused on manufacturing enterprises, export-oriented businesses or SMEs in other geographical locations. For instance, Monday et al. (2017) examined manufacturing SMEs, Eromosele (2025) investigated currency devaluation and SME performance at the national level, while Obiekwe and Edokobi (2025) focused on micro and small enterprises in South-East Nigeria. Obiukwu and Adurogoboye (2025) also examined exchange rate fluctuations and SME performance using national-level data. These studies provide useful evidence but do not completely address the experiences of the diverse categories of SMEs operating within Lagos State’s commercial environment. Consequently, there is a need for a focused investigation into how exchange rate volatility affects operating costs, profitability, sales performance and business growth among SMEs in the state. The central problem of this study, therefore, is the uncertainty surrounding the extent and manner in which exchange rate volatility influences the performance of SMEs in Lagos State, particularly in relation to their operational efficiency, financial returns and capacity for sustainable growth. It is against this background that the study seeks to examine the relationship between exchange rate volatility and the performance of SMEs in Lagos State, Nigeria.
